Intuition

For macroeconomics questions, always identify which policy tool is being discussed (fiscal, monetary, or supply-side) and which objective it targets (growth, inflation, unemployment, or balance of payments). Remember that policies have trade-offs — stimulating growth may increase inflation; reducing inflation may increase unemployment. Use AD-AS analysis to show the mechanism connecting policy to outcome. The AD-AS diagram is your most powerful tool — always draw it to illustrate your answer and show the shift in curves.

Why it matters: Macroeconomics questions test your ability to analyse real-world economic problems and evaluate policy responses. These skills are essential for understanding current events, forming political opinions, and making informed financial decisions. Worked Example

Question: Using AD-AS analysis, explain how a decrease in interest rates affects the economy.

Answer Structure: A decrease in interest rates reduces the cost of borrowing, which increases consumption (C) and investment (I). Since AD = C + I + G + (X − M), this shifts the AD curve to the right. In the short run, this increases real GDP (economic growth) and increases the price level (inflation). In the long run, if the economy was below full employment, output increases toward the natural rate. However, if the economy was already at full employment, the increase in AD only causes inflation without increasing output. Evaluate: monetary policy is flexible and quick to implement, but its effectiveness depends on the interest elasticity of demand and confidence levels.


Common Mistakes

  • Confusing fiscal and monetary policy. Fiscal = government spending and taxation (controlled by Parliament/Congress). Monetary = interest rates and money supply (controlled by the Central Bank). They are controlled by different institutions and have different time lags. Fiscal policy has longer implementation lags; monetary policy has longer impact lags.
  • Assuming unemployment and inflation always move in opposite directions. The Phillips curve relationship has broken down in many economies (stagflation — high inflation AND high unemployment). Supply shocks (e.g., oil price increases) can cause both simultaneously.
  • Forgetting the time lag problem. Fiscal policy has implementation lags (Parliament must pass laws). Monetary policy has impact lags (it takes time for interest rate changes to affect spending). Supply-side policies have even longer lags (education reforms take years to show results). By the time a policy takes effect, economic conditions may have changed.
  • Confusing the types of unemployment. Frictional (between jobs, voluntary), structural (mismatch of skills, involuntary), cyclical (recession-related, involuntary), and seasonal (predictable patterns). Each type requires different policy responses.
