Key Concepts

Gross Domestic Product (GDP): The total monetary value of all final goods and services produced within a country in a given period. Real GDP is adjusted for inflation (measures actual output growth); nominal GDP is not (can increase just because prices rose). GDP per capita (GDP ÷ population) is a common measure of living standards, but ignores income distribution, informal economies, and non-market activities. GDP growth rate indicates economic health — sustained negative growth is a recession.

Inflation and Deflation: Inflation is a sustained increase in the general price level (measured by CPI or RPI). Moderate inflation (2-3%) is normal and even desirable (encourages spending). Hyperinflation (>50% per month) is destructive — destroys savings, disrupts trade, and causes economic collapse (Zimbabwe 2008, Weimar Germany 1923). Deflation (falling prices) can cause reduced spending as consumers delay purchases (why buy today if it’s cheaper tomorrow?), leading to recession and rising unemployment.

Fiscal Policy: Government spending and taxation to influence the economy. Expansionary fiscal policy (increased spending or tax cuts) stimulates aggregate demand but may increase budget deficit and national debt. Contractionary fiscal policy (spending cuts or tax increases) reduces demand but may slow growth. The multiplier effect amplifies the initial change in spending. Automatic stabilisers (progressive tax, unemployment benefits) reduce economic fluctuations without government action.

Aggregate Demand and Supply: AD = C + I + G + (X − M) — consumption, investment, government spending, and net exports. Factors shifting AD include consumer confidence, interest rates, government policy, and exchange rates. Short-run AS is affected by input costs (wages, raw materials) and productivity. Long-run AS depends on the economy’s productive capacity (technology, capital stock, labour force). Equilibrium output and price level are determined by AD-AS intersection.



Intuition

Think of the macroeconomy as a giant machine with three main controls: fiscal policy (government spending/taxing), monetary policy (central bank interest rates), and supply-side policies (improving productivity). When the machine runs too hot (high inflation), you cool it down with contractionary policies. When it runs too cold (recession), you warm it up with expansionary policies. The challenge is finding the right balance — too much cooling causes unemployment; too much heating causes inflation. The AD-AS model is the dashboard that shows you how the machine is performing.

Why it matters: Macroeconomics affects everyone — interest rates determine your mortgage payments, inflation determines your purchasing power, and GDP growth determines job opportunities. Understanding macroeconomic policy helps you make informed decisions as a citizen, voter, and consumer.


Common Pitfalls

  • Confusing GDP with GDP per capita. GDP measures total output; GDP per capita measures average output per person. A country can have high GDP but low GDP per capita if it has a large population (e.g., India).
  • Assuming fiscal expansion is always good. Increased government spending stimulates the economy but also increases the budget deficit and national debt. The multiplier effect can amplify both benefits and costs. High debt can lead to higher interest rates and crowding out of private investment.
  • Forgetting the difference between demand-pull and cost-push inflation. Demand-pull = too much spending chasing too few goods (AD shifts right). Cost-push = rising production costs push up prices (AS shifts left). They require different policy responses — demand-pull needs contractionary policy; cost-push is harder to address without causing recession.
  • Confusing the budget deficit (annual shortfall) with the national debt (cumulative total of all past deficits). A country can have a deficit without increasing the debt if it runs a surplus in another year.
